SEC Enforcement Issues in the World’s Most Highly Sophisticated Market Structure at HFT Conference

Enforcement and high-frequency trading figured prominently in the brief to-do-list she presented to members of the Senate Banking Committee.

Further strengthening the enforcement function of the SEC, fair but also bold and unrelenting, was top of mind in her presentation. Investors and all market participants, she said, needed to know that the playing field of the markets was level and that all wrongdoers, individual and institutional, of whatever position or size, would be aggressively and successfully pursued by the SEC. Strong enforcement, she noted, was necessary for investor confidence and was essential to the integrity of financial markets. Proceeding aggressively against wrongdoers was not only the right thing to do, but it also would serve to deter the sharp and unlawful practices of others who must be made to think twice, and stop in their tracks, rather than risk discovery, pursuit, and punishment by the SEC.

The SEC needed, she added, to be in a position to fully understand all aspects of today’s high-speed, high-tech, and dispersed marketplace so that it could be wisely and optimally regulated, which meant without undue cost and without undermining its vitality. High frequency trading, complex trading algorithms, dark pools, and intricate new order types raised for her many questions and concerns. Were they problematic for retail and non-institutional investors? Did they result in unnecessary volatility, or create an uneven playing field? Or did these modern-day features bring benefits such as efficiency, price reduction, and healthy competition to our markets? Did they do all of these things? The experts and studies to date, she claimed, had not been consistent or definitive in their observations and findings about whether and to what extent harm was caused by the current market structure and practices. There must be a sense of urgency brought to addressing these issues to understand their impact on investors and the quality of the markets so that the appropriate regulatory responses could be made. Finally, chairman White committed herself to work not only to ensure that the SEC had the cutting-edge technology and expertise necessary to enable it to keep pace with the markets and its responsibilities to monitor, regulate, and enforce the securities laws, but also to see around the corner and anticipate issues.

Cohen joined the Securities and Exchange Commission in 2004. Currently, he is responsible for supervising investigations of large-scale market conduct. Prior to joining the SEC, Cohen was in private practice and served as a law clerk to the Honorable Alexander Williams, Jr., United States District Court for the District of Maryland. He received his J.D. from New York University School of Law, where he served on the Law Review, and received a B.S. from Cornell University.

New York City, NY, USA (July 18, 2013) — Shell-shocked from the worst financial crisis since the Great Depression, retail investors have been welcomed to the post-2008 world by a string of structural hiccups that has further eroded confidence in the safety and soundness of the increasingly-complex capital markets. According to FOX Business, with the Flash Crash and the Facebook fiasco still within view, the latest challenge to investor confidence came last August in the form of a software glitch at Knight Capital Group that caused the market maker to take a stunning pretax loss of $461 million and launch a frantic search for a lifeline. The aftermath has investing professionals concerned about the ongoing retreat of retail investors and grasping for potential solutions to restore confidence in the system.

“We’ve seen enough of these computer mistakes since the Flash Crash that it makes you wonder the impact of computer trading on the market,” Robert Steven Kaplan, a professor at Harvard and former vice chairman at Goldman Sachs (GS), said. Darrell Duffie, a finance professor at Stanford, also said the Knight Capital incident could “raise concerns that the May 6 Flash Crash risks still exist.”

If nothing else, the Knight Capital trading glitch underscores the complexity of today’s capital markets, which have become increasingly dominated by complicated trading algorithms. “Consumers don’t understand markets any longer so they increasingly distrust our stock markets and are withdrawing,” David Weild, a senior advisor at Grant Thornton and former vice chairman at the Nasdaq Stock Market, wrote. “Deregulation stimulated competition but in extremis: The computer arms race that ensued, enabled by the SEC, has introduced a level of complexity and behaviors that is undermining investor confidence.”

According to a Financial Times op-ed, a few years ago, during the peak of the financial crisis, the rest of the world started waking up to what my fellow geeks and I had long known: US equity market structure had undergone a vast, long-term transformation – from a simple, mostly manual system to an extraordinarily complex, highly automated one – and that this metamorphosis was spreading to other markets globally.

Once relegated to obscure trade journals and dry industry conferences, market structure is now front-page news. And that coverage tends to focus on episodes in which technology fails: the 2010 “flash crash” in US markets and, in 2012, the aborted initial public offering of exchange company BATS Global Markets, systems troubles that affected the Facebook IPO and a software glitch at Knight Capital Group.

News stories, blogs and social media posts refer ominously to such incidents and, generally, to high-frequency trading, as seriously damaging investor confidence. The average reader could be forgiven for thinking that worries over HFT and modern market structure are driving mom-and-pop investors from the stock market in droves, like so many terrified villagers in a Godzilla film.

Justin Schack, managing director and partner at Rosenblatt Securities in New York, agrees that today’s structure may not be pretty, and elements of it surely need fixing, but it wound up delivering better outcomes for end investors than what it replaced. Transaction cost data from multiple vendors show that institutional investors can implement ideas far more cheaply today than before the transformation. This includes not just exchange fees and broker commissions, but also the price impact of large trades hitting the market. New, fundamental changes to market-structure regulation could trigger another transformative cycle, with no guarantee that investor outcomes would improve in the end.

Professor Linton is a member of the Government Office for Science Foresight Lead Expert Group on The Future of Computer Trading in Financial Markets. Their final report, published in 2012, sheds new light on technological advances which have transformed market structures in recent years. This independent and international study has involved 150 leading experts from more 20 countries to provide the best possible analysis on computer trading to date. Professor Linton holds the Chair of Political Economy at Cambridge University, having previously held the post of Professor of Econometrics at the London School of Economics. He is a Fellow of the Econometric Society, of the Institute of Mathematical Statistics and of the British Academy. A former Professor of Economics at Yale University, he is the author of over one hundred articles in the areas of econometric theory and financial econometrics. Within financial econometrics he is interested in high frequency data and in low frequency panel data issues.

His research interests are nonparametric and semiparametric methods, particularly as applied to bandwidth choice and to efficiency comparisons between first order equivalent procedures, leading to examination of practical problems such as how to choose bandwidth, the curse of dimensionality, and how to obtain good approximations to the actual sampling variability of the estimators. He is also interested in financial econometrics. Professor Linton has also acted in a consulting or advisory capacity for (among others) Hargreaves Lansdown, Rio Tinto, the Financial Services Authority (FSA), Royal and Sun Alliance and Concordia Asset Management.

Mr. Guillot was appointed on March 19, 2012. The AMF Markets Division monitors financial markets, infrastructures and market stakeholders. The AMF was established by the Financial Security Act of August 1st 2003, and was formed from the merger of the Commission des Opérations de Bourse (COB), the Conseil des Marchés Financiers (CMF) and the Conseil de Discipline de la Gestion Financière (CDGF). The objective in amalgamating these bodies was to improve the efficiency of France’s financial regulatory system and to give it greater visibility. The AMF also lends its support to financial market regulation at the European and International levels.

Mr. Guillot began his career in finance in 1987 at DKL James Capel (now HSBC), where he held various positions focused on financial markets. In 1991 he joined Enskilda Securities as a market maker, first in Paris then in London. In 1998 he moved to Crédit Agricole Cheuvreux in Paris, taking over as head of Facilitation, before being appointed Group Trading Director in 2006, in Paris then London. Throughout all these years, Mr. Guillot has played an active role in numerous working groups and market authorities dealing with MiFID issues. He was a member of the Securities Trading Committee of the AFME (Association for Financial Markets in Europe), and represented Cheuvreux with the Regulated Markets and MTF (Multilateral Trading Facilities). Mr. Guillot holds a degree in private law from Paris XI University.
